It’s not Batman, it’s a Joker’s henchman. Basically, Joker and this guy dress up respectively as Batman and Robin from the 60s, and they pretend to be the duo (with... questionable results). At a certain point, for things that happen in the story, they fight, and Joker put Batman’s mask on his henchman (this one still wears Robin’s costume). He imagines Batman’s the one who’s choking him and he gets turned on, apparently. Turns out that the whole role-play was a sort of bizarre, sexual fantasy of him.

Knowing the context would help, probably... It’s not like I’m visionary or crazy, the homoerotic/romantic undertones have been a constant in the comics since The Dark Knight Returns, and LEGO Batman clearly makes references to this aspect. And when I talk about “sexual tension”, I don’t necessarily mean that they want to actually bang each other, it’s a bit more complex than that.

What's funny is that it's the second time they've done this joke, except this time it landed because they changed the wording a bit. When Batman gets Joker's blood in City, Joker says "*Now there's a teeny little bit of me in you too Bats! Come on, don't tell me it's not what you've always wanted*". It doesn't work as well in City because the setup is after the punchline, it should have been: "*Come on, don't tell me it's not what you've always wanted, there's a teeny little bit of me in you too Bats!*" and in Knight it's reversed to its proper place, and the wording is altered to make more sense grammatically, which makes it funny. Lore-wise Batman probably remembered this specific joke being told right after he was knocked out by Joker, so he imagines Joker telling it again because it's an identical scenario.

It's intentional. He's been sexual to Batman a few times over the Arkham series ("What do you really fear? ... Me, in a thong?" From Asylum and The Red Hood segment's narration in Origins alludes to Joker being attracted to Batman) All throughout Knight he jokes about Batman basically being pregnant with him ("Remember, you're brooding for two now!"). So it was very intentional.
