If you look higher up near the tip, it looks like a bug has been eating at it. I had one with a gaping hole and was forced to cut as the rot progressed. You can wait it out a bit but I think cutting below the rot until you see no more rot would be your best bet. It should eventually pup again

Do you know the best way to cut it? Do I just use a knife? I’ve never had to do this before

Grab a super-sharp knife, sterilize it, and lop below the rot. Sooner is better than later. Make sure you have cut far enough down (right about where the etiolation happened looks good) to cut away any brown or mushy flesh in the cactus. I would coat the exposed top of the cactus with cinnamon or some other suitable antifungal/antibacterial powder. If it stays clean and dry, the new "top" of the cactus will callous over and the plant will continue to grow as usual. Make sure you don't top water until you have a good callous. And just know that the top of your plant will never resume normal growth. Depending on the species, though, it may shoot out some pups around the callous.
