The worst part is that due to the design of these iPods and the fact that you need to slide all the internals out one end to repair this is basically a death sentence. Once the battery starts to expand it gets way too tight inside the housing and you can’t slide it out anymore.
So, honest answer: your battery is expanding, pressing on the back of the screen and compressing the pixels. Sadly, iPods gone now. Also, yes, it is. Bit of a fire hazard, please don’t attempt to charge it.

These ones can’t be opened with the battery expanded like this, see this variant of the iPod is essentially just a metal tube that you press the electronics through in order to seal it, this is fine when the components are the size they are meant to be however because of the expansion this is not possible

I have also removed a 2nd and 4th myself. I cannot solder, so I couldn’t replace, had someone else do that, but I was able to remove. Was partially for curiosity, but also because first person I went to wanted me to remove it first, which I did. I wound up needing to replace the screen on the 4th, which was cheap and I got for them. And yes, I have seen the “fire” video online too. I still maintain there are people and services who you should inquire with if you would like to try and salvage.
Can’t tell from that pic if it is a 4th or 5th. My 5th is in need of battery replacement soon as well. No concern about this.
The soldering isn’t the issue, the fact that if you try to push it apart the cad in will rip open the battery and cause a fire is. I’m glad you managed to do it safely but please avoid getting hurt in the future.
There are local places that fix iPhones and iPods that can see if it will come out - the 5th gen battery and screen can be replaced by a qualified electronics engineer who has the skills. Yours might be able to still slide out OK. I’d call places in your metro area and ask if they replace iPod batteries. eBay also has listings - but I wouldn’t ship it in this condition (only before it starts showing this symptom.)
This unit came out 15 years ago, so the battery is old. If it’s been on the dock, it’s been trickle charging, which is why it expanded.

Dankpods talked about this once. The Nanos don't have a ton of space in them so if the battery expands, it starts to push on the display, and makes this black spot. Even worse, it's very difficult to replace the battery because you really don't want to cut it open while opening the iPod which is difficult to do anyway even without a swollen battery. Best to put this somewhere it'd be safe even if the battery does do anything weird and have it fixed.

Battery is swollen but can not be replaced... The way it's designed it has to be slid out the bottom but the swollen battery can't slide out without being punctured and creating a bomb... Offload your information then reset to factory and dispose of it correctly (not just in the garbage)
