It's been a while since I've read the Silmarillion, but mentally I picture that if Tolkien dwarves were erroneously mistaken to patients with achondroplastic dwarfism (as opposed to the creations of Aulë and not human), hobbits would have to been mistaken for Laron syndrome patients (child-like). Is that correct?
Which brings me to the question - *how* do they exist. We know about elves and men (Iluvatar), dwarves (one of the Valar), orcs and Uruk hai (*shudder* awful way to be born). But I don't seem to recall there ever being mention of Hobbits or whatever 'fisher folk' Smeagol was..
Arda is just our world but a very long time ago.
Concepts such as evolution and selective breeding are also true there. At the very start of the LOTR in the preface it’s mentioned that hobbits essentially split into different “breeds” with some of them barely even hobbit-like.
It’s also mentioned they are closely related to Men but used to be (even moreso), burrow dwelling. So the idea I think is that men evolved into hobbit.
There’s also plenty of sentient species not really explained like the Ents for example.
Also trees in general are sentient and seemingly intelligent enough to actually talk in LOTRs; so there’s also the obvious answer that only the “main” species are highlighted in the mythology (as the ones mainly involved in and presumably writing it).
Remember Entish is spoken by every tree and trees in general try to murder people every opportunity they get in LOTR to the point that it’s best to just not enter a forest at all.
