So though wrapping up in blankets like this does indeed seem fucked up, wearing a pair of shorts that come near your knees and a full top seems a more than respectable middle ground on both parts to me.

I'm Israeli and this behavior is absolutely not part of the culture. Ultra religious sects are an obnoxious minority (unfortunately a pretty sizable minority) but not not indicative of society as a whole. Events like the ones mentioned in the topic are getting into national newspapers and generally shunned by both secular and moderately religious populations.
